چکیده
This Working Paper should not be reported as representing the views of the IMF. The views expressed in this Working Paper are those of the author(s) and do not necessarily represent those of the IMF or IMF policy. Working Papers describe research in progress by the author(s) and are published to elicit comments and to further debate. The impact of fiscal stimulus depends not only on short-term tax and spending policies, but also on expectations about offsetting measures in the future. This paper analyzes the effects of an increase in government spending under a plausible debt-stabilizing policy that links current stimulus to a subsequent period of spending restraint. Accounting for such spending reversals brings an otherwise standard new Keynesian model in line with the stylized facts of fiscal transmission, including the crowding-in of consumption and the ‘puzzle’ of real exchange rate depreciation. Time series evidence for the U.S. supports the empirical relevance of spending reversals. JEL Classification Numbers: E62, E63, F41

Fiscal Stimulus with Spending Reversals
The impact of fiscal stimulus depends not only on short-term tax and spending policies, but also on expectations about offsetting measures in the future. This paper analyzes the effects of an increase in government spending under a plausible debt-stabilizing policy that systematically reduces spending below trend over time, in response to rising public liabilities. Accounting for such spending ...

The global financial crisis of 2008–09 has sent public debt on sharply higher trajectories. With the economic recovery gradually taking hold, the focus is now shifting to fiscal “exit” strategies. Medium-term consolidation efforts are likely to include not only tax increases but also sizeable spending cuts. Our paper uses a standard new Keynesian model to show that the anticipation of such medi...

The global financial crisis of 2008–09 has sent public debt on sharply higher trajectories, as governments have provided large-scale support to the financial system, implemented discretionary fiscal stimulus, and accommodated steep drops in tax revenue. With the economic recovery gradually taking hold, the focus is now shifting to fiscal “exit strategies.” Indeed, many countries are set to face...
متن کاملWorking Paper No. 11-43 Sovereign Risk and the Effects of Fiscal Retrenchment in Deep Recessions
We analyze the effects of government spending cuts on economic activity in an environment of severe fiscal strain, as reflected by a sizeable risk premium on government debt. Specifically, we consider a “sovereign risk channel,” through which sovereign default risk spills over to the rest of the economy, raising funding costs in the private sector. Our analysis is based on a variant of the mode...
متن کاملTiming Fiscal Retrenchment in the Wake of Deep Recessions
Government debt levels in industrialized economies are rising rapidly at a time when monetary policy remains constrained by the zero lower bound (ZLB) on policy rates. This confronts policymakers with a formidable challenge. On the one hand, reducing government spending under these circumstances directly curtails demand, potentially undermining economic recovery. On the other hand, delaying con...
